A stock dividend is a payment made to shareholders in the form of additional shares rather than cash. The distributions are paid in fractions of an existing share. For example, if a corporation declares a 5% stock dividend, it will distribute 0.05 shares for each share held by a shareholder. The owner of 100 shares would receive an additional five shares.

How a Stock Dividend Works

A stock dividend may be handed out when a corporation wishes to reward its investors but does not have the extra cash or prefers to save it for another purpose. The stock dividend offers the advantage of paying shareholders while maintaining the company's cash balance. However, it increases its obligations.

Stock dividends also provide a tax advantage to investors. Stock dividends, like all other stock shares, are not taxed until the investor sells them.

A stock dividend may restrict the sale of newly received shares for a specified term. The holding period normally begins the day after the dividend is collected.
